There are probably a number of factors involved, not the least of which is that it doesn't appear that he had any interest in the movie. I've never seen any interview or other indication that either he or Olivia Newton-John wanted to be involved in the project. And both were certainly too old to continue playing high school students.
There also doesn't seem to be any place for their characters in the story line. It takes place two years later, after their characters would have graduated, but still revolves around high school romance and the goings-on at Rydell High.
And last, Grease 2 was a low-budget effort to capitalize on the popularity of the original, and depended on unknown actors for the cast. By the time it was being filmed and released, both Travolta and Newton-John had become immensely popular, and would have commanded salaries far outside of movie's budget.
