As an idiom (figure of speech), a red herring is a device that distracts the audience but has nothing to do with the issue at hand. TV Tropes explains the meme and gives specific examples from TV, video games, etc. (Warning: spoilers galore!)
As an inventory item in Morningstar, the red herring does absolutely nothing.
At some point during the evolution of point-and-click adventure games, it became fashionable to include a literal red herring or some other stinky fish as a joke. I'm not certain who started it, though I personally blame The Secret of Monkey Island (LucasArts, 1990). In any case, the appearance of a conspicuous red fish in a video game is a pretty reliable signal that a lot of useless time-wasting is about to commence.
