The movie URL tool in Wordpress 2.7 seems to be broken, at least as far as Firefox cares. I was able to do it this way:
1. Copy the embed code from the youtube page for your video, I used one of mine at http://www.youtube.com/watch?v=wxkZsrHKCNg
2. Paste it into the HTML view of a new Wordpress post.
3. Done.
Here's the end result: http://veraperez.com/?p=4132
That's Wordpress 2.7 without any plugins related to posting content, so if I can do it, so can you.

The best probably are Smart Youtube, found here:
http://wordpress.org/extend/plugins/smart-youtube/
or the above mentioned Viper's Video Quicktags.
I prefer Smart Youtube myself, because it supports playback of high quality videos, works on iPhone, produces xHTML valid code (unlike YouTUbe embed code) and allows you to view videos in fullscreen.

How do I add youtube videos to a fresh Wordpress 2.7 install. Whats the difference between 2.7 n wordpress.com
Just installed Wordpress 2.7 on a server but there seems to be some differences, like when adding videos via youtube, the "Add Video" screen doesn't have as much options on the fresh install. what does wordpress.com use.

I use a plug-in called Viper's Video Quicktags which added this functionality to Wordpress a couple years ago. Since I updated to WP 2.7, I've continued to use this plug-in to embed video into posts. It adds a button for all the major video sharing services in the visual editor to easily add videos without dealing with any HTML code.
