Yes, Microsoft will fix this for free.
Follow the instructions here:
http://support.microsoft.com/kb/907534
If that does not resolve your problems, then you can submit a console repair request online:

3 red rings except in upper rt quad
gameplay went snowy; shut it all down and restarted. 3 red flashing rings except in upper rt quadrant. Unplugged it all and let cool. Played ok for a min when restarted, then went snowy again. Shut it off and restarted but only the 3 rings as b4; no gameplay at all. Xbox360 support site says pwr cord may be bad. Will MS fix this for free? If not, would that towel trick work in this situation? Maybe I should grab a Arcade version and insert the hard drive from this one...

depending if your warranties not up then yea, mocrosoft will fix it for free. but if you didnt buy the extended warranty from them and are outside the 90 day free warranty, then u have to pay. last time i got that, i called microsoft and they told me it was $99.99 to fix it, not including shipping and handling. i just found it cheaper to purchase another xbox and just switch the hardrives
