it is a fictional city in Rhode island that is based on Providence.
If you click on the wikipedia link it tells you where the name quahog comes from there are other sites that basically say the same thing.
if you go to youtube you will find the video that originally started family guy
the first episode shows a very young Seth Macfarlane.

This is based out of Rhode Island and the surrounding area where quahog's, and the delicious stuffed quahog, can be found.
