These days, there isn't much of a distinction between subdomains and directories to the search engines. Rather, either one can be used to help correctly categorize the content on the page.
1)
Historically, subdomains are significantly different from subdirectories. Technically, a subdomain relies on DNS (Domain Name System) to resolve and answer requests. It was originally conceived to organize domains and seperate smaller domains from larger ones.
For example, mit.edu has utilized subdomains to break apart content and arrays of servers. web.mit.edu is completely different from hr.mit.edu. There are several subdirectories under each, but for the most part, all HR stuff is kept under hr.mit.edu.

Knowing about the technical differences between subdomains and directories is important.
While I have seen no discernible difference between the categorization of pages on google when using subdomains or subdirectories, it does make natural sense that a subdomain would consist of a group of information where a subdirectory may only contain a piece of information.
You might want to think about these differences when planning your SEO strategy.

MY SUGGESTION
Use both.
Utilize descriptive subdirectory names to store your content and use URL rewriting (and maybe a bit of DNS configuration scripting) to return the subdirectory in the subdomain space.
CONCLUSION
Right now, it's more about linking and keywords. You need good links along with a good keyword strategy. Utilizing a combination of efforts (url rewriting) will help when (not if) SEO formulas change.

Mass link exchange is easier with subdomains.
See for yourself, do a search on Google for Los Angeles and CitySearch will come up well before Yelp.

ie: A.B and B/A having Exactly equal:
Equal number of back links
Equal density if keyword in URL
Equal On page optimization
Then the two sites will rank equally.
The advantage will only come in terms of people link to your site.
-because most people tend to link to a Home page rather than sub directories and a sub domain looks more like a home page than a sub directory.
Another thing: If you have sevaral sub domains which looks distinct, you can build links for the sub directories independently and you can use those sub domain as various inbound link source

Are sub-domains or directories better in terms of seo for a local service in different cities?
Citysearch uses sub-domains e.g. http://losangeles.citysearch.com/ and yelp uses directories e.g. http://www.yelp.com/la which is better from an seo perspective and why?

If you are asking which is better, www.yourWebsite.com/forum/ and forum.yourWebsite.com, then the answer is forum.yourWebsite.com in terms of SEO. Sites like CitySearch are better for search engine optimization. Mass link exchange is easier with subdomains.
See for yourself, do a search on Google for Los Angeles and CitySearch will come up well before Yelp.

Reciprocal linkage to relevant sites helps to increase back links, which in turn will assist with your page rank. Google searches for keywords within the domain name, so a stronger search engine optimization will be with a link within the domain. Yelp does well because they have link exchange through its user base, as it does not use domain names.

Thank you for adding an actual source! When it comes to SEO, you can't just say something does or doesn't matter without documented proof that it's not just opinion. Plenty of companies out there have PhDs dedicated to SEO (I know, I used to work at one) - it's hardly an easy nut to crack, and almost never as easy as "it doesn't matter."

Whether you create subdomains or directories doesn't really matter from a seo perspective, it just helps the user categorize content. If you have an entirely different service or product in comparison to the main site, you should create a subdomain, otherwise go with the directory. For seo purposes, focus on other things, this is not an issue.

I agree.... but I think there's a bit more too it.
SEO formulas change not only over time but also across SE's. Long term strategies are really useful for considerations like this.

It really doesn't matter. All things being equal: ie: A.B and B/A having Exactly equal:

Yelp has great seo and they use directories, any idea why?
The sources you cite are from 2004 and 2005. Is there anything more current?
