The information Hellboythegreat gave is also confirmed by the Steam support site. https://support.steampowered.com/kb_article.php?ref=7418-YUBN-8129
Steam also has a backup feature. However, it doesn't automatically backup saved games, custom maps or config files. You have to do that manually. In my opinion, transferring the entire installation seems less tedious.

To manually copy saved games, custom maps, etc.
1. Copy all the files in the cfg, downloads, maps, materials, SAVE folders. Each game has its own set of these folders... And you have to do this for every game you want to back up.
2. When restoring backups, copy all the folders back into the corresponding game folder!
To create a backup file:
1. Right-click the game you want to backup under the My Games tab.
2. Select Backup game files...
3. Select all the other games you want to backup and click Next.
4. Select the folder you want to save your backup to. Click Next.
5. You can then move the backup files to a different location or burn them to disc.
To restore the files:
1. Install Steam.
2. Click on the steambackup.exe that was created automatically in the backup folder.
3. Click the top link in the Steam Backup window to load the Restore backup window.
4. Select the games you want to restore. Click Next.
4. Click Next again. Click Finish.

NOTE: If you’ve already downloaded Steam games and don’t want to have to reinstall them, then follow these steps:
1. Drag the “steamapps” folder out of the Steam folder to your desktop.
2. Uninstall Steam from the C: drive using the Add/Remove control panel.
3. Reinstall Steam to your new external hard drive.
4. Drag the “steamapps” folder from your desktop into the Steam folder on your external hard drive.

Answered Question

Mahalo is adding a tip to all questions that don't offer a tip.
Can I backup my Steam games collection to an external hard drive without 'interfering' with Steam's activation procedure?
Its time to reformat my hard drive and start with a fresh install of Windows Xp.
I have a LOT of games purchased through Steam. Can I copy my Steam folder over to the external hard drive, and just move it back onto the new WinXP install? Will this in any way interfere with my Steam account /Steam's online DRM procedure?
Id hate to go through the process and lose activation for my games or something similar...
Thanks

Since Steam automatically downloads games to wherever the Steam client is located, it’s merely a matter of uninstalling your Steam client from your C: drive and reinstalling it on your external drive. NOTE: If you’ve already downloaded Steam games and don’t want to have to reinstall them, then follow these steps:
1. Drag the “steamapps” folder out of the Steam folder to your desktop.
2. Uninstall Steam from the C: drive using the Add/Remove control panel.
