Gosh. Until I read this question, I hadn't really separated the two. However, in looking at some of the films coming out of India that I have seen, and trying to categorize them as Bollywood or Tollywood the answer seems to be Tollywood. There have been some edgy dramas coming out of there that are willing to tackle some hairy issues. I'm particularly intrigued by the work of Aparna Sen. Her heroines are complex and interesting and she focuses a lot on issues affecting Indian women.
My general feeling is that for years Indian cinema has been drawing a lot of stylistic influence from American films of the 40's and 50's. Not just the big, flashy musicals, but also the slightly stilted and overacted performances of that era. The move to more naturalistic cinema is interesting to observe.

Oh, and BTW. I LOVE the big, flashy, overacted Bollywood stuff. They give me joy. There is definitely a place for the fun, exuberant films Bollywood is most known for in the U.S.

I'd be surprised if you get an informed opinion here. I expect that even in India opinions would be mainly based on the native language of the viewer. As someone who watches neither but hears a bit, I'd say that Bollywood is notorious for basic song and dance and rarely shows innovation beyond that. Tollywood might win by default. But when I searched Google images for a quick survey, I saw that Bollywood does come up with the song and dances but Tollywood seems to have mostly sexy starlets. Hm. Well, once long ago I saw a Kanada film that looked a lot like a European art film. Is there a Kollywood? Wait, that's another name for Tollywood. This is all a bit confusing.
