I have both devices. The features missing from the iTouch are the camera, GPS, microphone, and of course the cell phone bits. It's also worth noting that in the first generation iTouch there was no external speaker (you needed the headphones), but there is now. Also, it is possible to buy add-ons (from companies such as Belkin) that will add the microphone ability. The iTouch will attempt to use wifi to guesstimate your GPS location for use in Google Maps and other location-aware applications, and in general I found it to be reasonably accurate.
They can both run the same apps - so if you get an iTouch always watch the store for apps that say "iPhone only". You don't want those, naturally. This typically involves games that make use of the microphone or GPS extensively.

It can access the Internet only via Wi-Fi, not cellphone networks (duh.)
It does NOT have a microphone (making it incompatible with mic-based apps like Shazam.) I do not know, however, whether external headphone/remote/mic attachments will work with those apps.
It does NOT have any GPS capabilities.
It does NOT have any Bluetooth capabilities.

It cannot make or receive phone calls (duh.) It can access the Internet only via Wi-Fi, not cellphone networks (duh.)
